I just purchased a good used N120 and I want to know if the CD/DVD that comes with it can totally restore everything (including the recovery partition) if I install a new HD or reformat the 160 factory drive. Can it?

No, but you can create a DVD yourself to do exactly that, using an Imaging program.
There are several available, and I probably ought to have a backup image of my drive but I don’t, so I’m not sure which is the best. I’m sure someone here will have used on recently and be able to advise on which one might be.
You could format your data partition on your HDD and still leave the recovery one intact if you need to.

As tonytb has said above, the Restore DVD will only restore the OS and not the recovery partition which will be lost if you format the whole drive. Best to leave it intact and use software such as Easus Partition Master to resize the partitions if you wish to. Note giveawayoftheday.com are giving away the professional version free today only if you want it. The free version is very good though and should be all that you need.
This thread will be of interest if you are cloning to a new drive which is the best method imho else you will have to re-build the recovery partition manually and change the drive MBR to allow [F4] at boot to operate. Interesting Hard Drive Upgrade Method
Acronis True Image is good software to achieve cloning relatively easily but depending on the new drive make you have check with the manufacturers support site for free disk management software. eg. Seagate offer their Diskwizard free (Which is in fact Acronis) and works well for me but each manufacturers software will only work with their drives.

MemberWhat did you do to the hard drive – stick a new one in or just reformat the existing one?
If you still have the old one, stick it back in the machine, attach the new one in an external USB casing, and follow Jeepers01’s instructions. Acronis True Image is brilliant at cloning an exisiting drive, then resizing any additional space on the new partion.
